The Corridor Is Compressing. The Front End Owns It.
What moved
The long end stalled. The front end did not. Over the week the 2yr added 29 basis points to 4.63%, the 10yr added 19 to 4.96%, and the 30yr added 10 to 5.35%.
That ordering is the whole post. The 10yr sits at the 100th percentile of its 3yr range, and so do the 7- and the 5yr. The 2yr, at 4.63%, is only in the 75th percentile of its own.
The front of the curve is not at extremes. It is climbing toward them.
The corridor, restated
The 2s10s spread is 34.5 basis points. Last Monday this column called a 40-to-60 basis point band the corridor, and said the curve would not bull-steepen from there. It did not. It compressed instead, from the lower edge inward.
A corridor is not a law of nature. It is the width the market allows between the policy path and the long-run price of money. When the front end leads the long end higher on the same move, that width narrows.
Why the front end is the tell
3-month money yields 4.07%. 2yr money yields 4.63%. The market is not pricing a cutting cycle from here. It is pricing a policy path that stays above the current cash rate long enough to compensate for the risk that the next move is up.
The overnight complex is not the constraint. The overnight rate is 3.62%, the administered rate is 3.65%, and money is still cheap at the very front. Nothing in the funding market is forcing this repricing.
That combination - an anchored overnight rate, a rising 2yr, and a long end that has stopped moving - is a pure expectation trade on the policy path.
What would change the read
A 2s10s break above 50 basis points with the 2yr falling would be a genuine bull steepener, and it would mean the front end has stopped leading. That is the invalidation.
Below 25 basis points the question stops being about the width of the corridor and starts being about its sign. An inverted 2s10s prices a policy mistake inside the 2yr horizon, and that is a different trade with a different hedge.
Everything between those 2 levels is noise around a front end that is still tightening into the long end.
