The Corridor Round-Tripped. The Long End Stopped Selling.
The corridor is the gap between what the US government pays to borrow for 2 years and what it pays for 10. A week ago this column measured it at 44.7 basis points and called the move bear steepening and long-end led. The spread then widened to 50.7 basis points on 8 October and gave all of it back, closing at 44.4. Strip expected inflation from the 10yr and 2.914% is left. That residue is the real yield, the price of duration, and it has stopped rising: it added 7.3 basis points in the week to 5 October and 0.3 in the week since. Rate volatility fell 8.82 points over the same week, and the composite regime moved from TIGHTENING to NEUTRAL. The front end stayed anchored. The credit line that fired on 1 October stayed fired. Ahead: whether the long end has stopped selling or only paused, and what an $81.6bn reserve add in the week to 7 October did to the answer.
What moved
The 2yr fell 3 basis points on the week to 4.80%. The 5yr fell 4 to 5.02%. The 7yr fell 4 to 5.13%. The 10yr fell 4 to 5.24%. The 20yr fell 2 to 5.65%. The 30yr fell 3 to 5.60%. The 3-month bill rose 6 to 4.25%. All levels are the 9 October close.
The long end is still in the top few percent of its 3yr range. The 20yr sits at the 96.5th percentile and the 7yr at the 96.4th; the 30yr is at the 96.0th and the 5yr and the 10yr both at the 95.8th. The 2yr is at the 85.5th and the 3-month bill at the 33.2nd.
2s10s closed at 44.4 basis points, from 44.7 a week ago. The 10yr cash note closed at 5.244% and the 30yr at 5.600%.
Away from rates the dollar index added 0.021 on the week to 102.171. USD/JPY added 0.623 to 158.367. Gold added $49.70 to $4,209.80. Silver added $0.221 to $61.09. Copper added $0.14 to $6.7275, in the top 3% of its own 3yr range. WTI added $2.02 to $91.49.
The composite headline is +0.255, regime NEUTRAL, on 5 of 5 sub-indices. Rates & Policy is the dominant sub-index at +1.54; Liquidity is the drag at -0.724. The composite is oriented so that a positive reading is stress. A week ago the headline was +0.353 and the regime was TIGHTENING.
The corridor round-tripped
Last Monday this column measured 2s10s at 44.7 basis points, called the move bear steepening and long-end led, and named three lines that would break the read; the spread widened to 47.1 basis points on 6 October, 47.9 on 7 October and 50.7 on 8 October, then returned to 48.1 on 9 October and 44.4 today.
None of the three lines fired.
The first was 2s10s back below 35 basis points with the 2yr falling. The spread never left the 44s. The second was the 30yr back below 5.45% with the real 10yr below 2.70%; the 30yr closed at 5.60% and the real yield at 2.914%. The third was high-yield OAS back through 3.00%; high yield printed 3.15% on 8 October.
The call held and stopped extending. The 2yr fell 3 basis points and the 10yr fell 4, so the corridor narrowed 0.3 basis points on the week. The whole of the net move was at the belly, where the 5yr and the 7yr each gave back 4.
The real yield stopped rising
The 10yr cash note closed at 5.244%. The 10yr breakeven is 2.33% (as of 9 Oct), which leaves a real 10yr yield of 2.914%.
A week ago the same arithmetic gave 2.917% against a 2.36% breakeven (as of 2 Oct). The nominal has fallen 3.3 basis points, inflation compensation has fallen 3, and the real yield has fallen 0.3. 2 weeks of term-premium repricing produced no further rise in the real rate last week.
Rate volatility fell with it. MOVE is 98.47, down 8.82 on the week and back to the 50.8th percentile of its 3yr range; a week ago it was 107.29. Equity volatility had nothing to do: VIX is 14.84, down 0.47, at the 7.4th percentile.
Equities sit at the top of the range. The S&P 500 added 88.82 on the week to 7,811.54, the 99.8th percentile of its 3yr range; the Nasdaq 100 added 75.22 to 30,883.15, at the 98.0th; QQQ added $1.69 to $751.27.
A repricing of the price of duration showed up in the long end and in rate volatility for 2 weeks. Last week it showed up in neither.
The front end is anchored, and it caught up
Secured overnight money was 3.87% on 8 October, according to the New York Fed's reference-rate release, against an administered rate of 3.90%. The spread is minus 3 basis points. Effective fed funds is 3.88%.
The 3-month bill yields 4.25%, at the 33.2nd percentile of its 3yr range and 55 basis points below the 2yr. It added 6 basis points on the week while every tenor from the 5yr out fell.
Reserve balances were $3,029.7bn on 7 October, from $2,948.1bn on 30 September, a rise of $81.6bn in a week, while overnight RRP take-up sat at $0.3bn on 9 October and the Treasury's general account held $887.5bn on 8 October, according to the department's Fiscal Data release.
The long end rallied in the same week reserves added $81.6bn. A front end anchored to the administered rate and a back end still carrying a term premium remain two different markets.
Credit held the line it crossed
High-yield OAS is 3.15% (as of 8 Oct), from 3.24% (as of 1 Oct) and 2.66% (as of 21 Sep). Investment-grade OAS is 0.82% (as of 8 Oct), from 0.86% (as of 1 Oct).
High yield has printed at or above 3.00% on all 6 sessions since 1 October, in a 3.03% to 3.15% band. The line fired on 1 October and it has held.
Cash credit firmed. HYG added $0.32 on the week to $77.23, JNK added $0.44 to $92.83, and LQD added $0.58 to $102.41. TLT added $0.50 to $77.98.
The cash flow still does not corroborate it, which remains the normal order rather than a contradiction, since spreads widen before defaults arrive: initial claims were 197,000 in the week to 3 October, from 199,000 in the week to 26 September, and continuing claims were 1,716,000 in the week to 26 September, from 1,699,000 in the week to 19 September.
A 2.914% real yield and the BTC complex
BTC is $84,124.99, off $1,645.66 on the week, down 1.92% over 5 sessions and up 8.73% over thirty. ETH is $2,568.25, off $135.65.
MSTR is $154.34 (as of 9 Oct), off $5.67 on the week, a fall of 3.5%, and at the 27.7th percentile of its 3yr range. The preferreds held: STRF $103.21, off 0.19; STRK $76.20, off 0.05; STRC $99.655, up 0.245 and at the top of its range.
Gold added $49.70 to $4,209.80 in the week the real yield went flat. BTC fell. The gap this column has tracked since September was the common equity failing to follow spot; it closed from the other side, with MSTR down 3.5% alongside the asset while the preferreds that fund the treasury did not move.
What would change the read
The first break is the long end resuming. 2s10s back above 50 basis points with MOVE back above 107 would say the term premium is being paid again.
The second is the front end arriving. 2s10s below 35 basis points with the 2yr falling is a bull steepener and would put the trade back where it stood 3 weeks ago.
The third is credit. High-yield OAS back through 3.00% would undo the line that fired on 1 October and return the story to rates alone.
Between here and those three lines the corridor is doing what it was always a description of rather than a rule: containing a repricing at one end at a time. This week it contained none of it, because there was nothing to contain.
